Why it matters

Lifetime expected credit losses are recognized on all trade receivables from day one; regional practices like post-dated cheques and long distributor terms concentrate credit risk that the provision matrix must capture. Understating the ECL allowance overstates receivables and net income, misrepresents credit risk concentration to lenders and investors, and is especially consequential where a large share of collections rides on post-dated cheques whose legal enforceability can shift with regulatory reform.

Diagnostic questions

Is the receivables population segmented by channel and customer credit quality (rather than one blended rate) when building the provision matrix? What proportion of collections relies on post-dated cheques, and are historical bounce/default rates by segment used as the base loss rate? Has a forward-looking overlay been applied for currency-stress or macro conditions specific to the customer segments?

Recognition

  1. Confirm the simplified approach applies: for trade receivables without a significant financing component (and, by policy choice, those with one), lifetime expected credit losses (ECL) are recognized from initial recognition - there is no need to track a separate 'stage 1 vs stage 2' trigger as for other financial assets.
  2. Segment the receivables population into groups sharing similar credit risk characteristics (e.g. by channel - modern trade, wholesale, export - and by customer credit quality), since a single blended rate across very different channels misstates risk.
  3. Build (or update) a provision matrix using historical default/loss rates by ageing bucket and segment.
  4. Treat post-dated cheques received from customers as part of the receivable balance (not as cash or a settled receivable) until they actually clear the bank - factor historical bounce/dishonor rates into the loss rate for the relevant segment.
  5. Adjust historical loss rates for current conditions and reasonable and supportable forward-looking information (e.g. currency devaluation pressure on import-dependent customers, sector-specific stress, changes in cheque enforceability law).
  6. Recognize the loss allowance as a contra-asset against gross receivables, with movements taken through profit or loss as an expected credit loss expense.
  7. Reassess the matrix and forward-looking overlay at least at each reporting date, and more frequently in periods of macroeconomic volatility; write off receivables (net of any allowance) only when there is no reasonable expectation of recovery, distinct from merely providing for expected loss.

القياس

Measurement

Measurement basis: the loss allowance equals lifetime expected credit losses, being the probability-weighted present value of expected cash shortfalls over the remaining life of the receivable, typically operationalized through a provision matrix of historical loss rates by ageing bucket and segment. Included: all trade receivable balances (including amounts expected to be settled by post-dated cheques still outstanding) and reasonable and supportable forward-looking adjustments. Excluded: amounts already written off as uncollectible (removed from gross receivables and the allowance simultaneously) and receivables settled by cheques that have actually cleared. Subsequent measurement / remeasurement triggers: the matrix and overlay are reassessed at least at each reporting date; a deterioration in a specific customer's circumstances (e.g. insolvency proceedings) may warrant a specific, individually assessed allowance in addition to the collective matrix; a change in cheque enforceability law or a currency shock affecting import-dependent customers should prompt an updated forward-looking overlay.

Presentation & disclosure

Loss allowance roll-forward (opening balance, charge for the period, write-offs, recoveries, closing balance); receivables ageing analysis by segment/channel; concentration of credit risk (e.g. exposure to a small number of large distributors, or a high proportion settled by post-dated cheques); the provision matrix inputs (historical loss rates by ageing bucket and segment) and the forward-looking adjustments applied; significant judgments and sensitivity of the ECL estimate to key assumptions, especially in volatile-currency jurisdictions; net carrying amount of receivables presented after deducting the loss allowance.

Common mistakes

  • Treating post-dated cheques received as if they were settled cash at the point of receipt, removing them from the receivables exposure and understating the ECL base
  • applying a single blended loss rate across channels with materially different risk profiles (e.g. modern trade versus informal wholesale) instead of segmenting the provision matrix
  • relying purely on historical loss rates with no forward-looking overlay in visibly stressed economies (currency devaluation, high inflation)
  • recording an ECL entry as a direct write-off of receivables (Dr expense / Cr trade receivables) instead of through a separate contra-asset loss allowance account, obscuring the gross exposure
  • not updating the provision matrix frequently enough during periods of rapid macroeconomic change, leaving a stale and understated allowance.

Simple example

Sample scenario in SAR: An FMCG producer has Egyptian wholesale trade receivables of SAR 10,000,000, of which 60% (SAR 6,000,000) is expected to be settled via post-dated cheques. Based on segmented historical bounce/default rates and a forward-looking overlay for currency-stress conditions, the wholesale channel's blended lifetime ECL rate is assessed at 5% (versus 1% for the modern-trade channel), giving an expected credit loss of SAR 500,000 (5% x 10,000,000) at the reporting date, with no prior allowance recorded. Journal entry: Dr Expected credit loss expense 500,000 / Cr Loss allowance (contra-asset against trade receivables) 500,000. If a specific wholesale customer's cheque of SAR 80,000 later bounces and is deemed genuinely uncollectible after legal follow-up, the receivable is written off against the allowance: Dr Loss allowance 80,000 / Cr Trade receivables 80,000.

Professional judgment

The forward-looking overlay is the most judgmental element in volatile regional economies: management must identify which macro indicators (currency depreciation, import restrictions, sector-specific demand shocks) are reasonably likely to affect the specific customer segments, and translate that into a quantified adjustment to historical loss rates without over- or under-stating the effect - this requires a documented, repeatable methodology rather than an ad hoc top-up. Segmentation design is a second judgment: too coarse a segmentation (one rate for all receivables) masks concentration risk in weaker channels, while too granular a segmentation can dilute the statistical credibility of each segment's historical loss rate given limited data points. A third judgment concerns the treatment of post-dated cheques where local cheque-bouncing laws are changing (e.g. decriminalization trends) - a weakening of legal enforceability should be reflected as a higher expected loss rate for cheque-heavy segments, requiring updated legal/collections intelligence rather than static assumptions carried forward from prior periods.
