Why it matters
Costs of abnormal amounts of wasted material, labor and other production costs, and idle-plant costs from events like breakdowns or strikes, are excluded from the cost of inventories and expensed as incurred, unlike normal, expected wastage which is a legitimate cost of good units produced. Failing to separate abnormal waste from normal spoilage silently capitalizes losses into inventory, overstating both inventory and current-period gross margin, delays recognition of genuine operational losses until the inventory is sold, and can mask deteriorating plant reliability or quality performance from management and investors who rely on cost-of-sales trends as a KPI.
Diagnostic questions
Is the normal/expected scrap or rework rate documented by product line from engineering specifications or a representative multi-period historical baseline that excludes known abnormal events? When actual wastage exceeds that documented normal rate (e.g. following a breakdown or power outage), is only the excess treated as abnormal and expensed, with normal wastage still absorbed into inventory? Is abnormal waste tracked separately in the costing system rather than blended into the general overhead pool?
Recognition
- Establish and document, by product line, the normal/expected scrap, spoilage and rework rate based on engineering standards, technical specifications, or a representative historical baseline (excluding any historical abnormal events from that baseline calculation).
- Absorb the cost of normal, expected wastage into the cost of good units produced - this is a legitimate and unavoidable cost of the production process and is not separately expensed.
- For each period, compare actual wastage/scrap/rework to the documented normal rate; where actual wastage exceeds the normal rate, identify the excess as abnormal waste requiring separate treatment, not as a routine cost variance to be absorbed.
- Expense abnormal waste (materials, labour and overhead attributable to the excess quantity) immediately as incurred, rather than spreading it across the cost of good units produced.
- Similarly identify idle-plant costs arising from identifiable, discrete events such as breakdowns, strikes, or power outages (as distinct from planned maintenance downtime already reflected in normal capacity) and expense the fixed costs associated with that idle period as incurred, measured using the overhead rates that would otherwise have applied.
- Track abnormal waste and idle-plant costs as a separate, identifiable line within the costing system (not merged into a general 'production variance' bucket) so that the amount requiring separate expensing can be objectively evidenced and audited.
القياس
Measurement
Basis: quantify the normal loss/scrap/rework rate from engineering specifications or representative historical data (excluding known abnormal events from the baseline), and treat any excess over that rate as abnormal; measure idle-capacity cost using the same fixed overhead rates that would otherwise have been absorbed into production during the idle period. Included in the abnormal-cost pool: the full cost (material, labour, and attributable overhead, applying the entity's normal costing convention) of the quantity/time in excess of the normal benchmark. Excluded from inventory cost: the abnormal excess itself, and idle-plant fixed costs attributable to discrete events (breakdowns, strikes, power outages) - both are expensed as incurred rather than absorbed into the cost of good units. Re-measurement/reassessment trigger: revisit the normal-loss/normal-idle benchmark whenever there is a structural change in process, equipment, or workforce that would be expected to genuinely shift the achievable normal rate (e.g. new machinery reducing scrap, or aging equipment increasing it), and reassess an event's classification as abnormal if it recurs with sufficient frequency to suggest it has become part of normal operating experience rather than a one-off abnormal event.
Presentation & disclosure
Disclosure of the normal loss/scrap rate benchmark methodology by product line or process, and how abnormal excess is identified against it; material write-offs of abnormal waste, rework beyond normal tolerances, or idle-plant costs disclosed within cost of sales, distinguished from ordinary production cost variances where significant; separate identification (in internal costing records, and in the financial statements if material) of idle-capacity costs arising from discrete events (breakdowns, strikes, power outages) versus planned maintenance downtime already embedded in normal capacity; accounting policy note confirming that normal spoilage/scrap is absorbed into inventory cost while abnormal waste and idle-plant costs are expensed as incurred.
Common mistakes
- Burying abnormal scrap inside standard cost variances without separate identification, so the abnormal element never gets pulled out and expensed as IAS 2 requires
- capitalizing rework labour that exceeds normal tolerances into finished goods cost instead of expensing the excess
- setting the normal-loss benchmark too high (to avoid ever triggering '
- abnormal'
- status) or too low (to capitalize more cost into inventory and defer its P&
- L impact), rather than basing it on genuine engineering/historical evidence
- conflating idle-capacity cost from discrete breakdown/strike events with planned maintenance downtime that is already netted out of normal capacity, resulting in double-counting or omission
- failing to update the normal-loss benchmark when a process or equipment change genuinely improves (or worsens) the achievable scrap rate, so the '
- abnormal'
- threshold no longer reflects current operating reality.
Simple example
A plastics injection-moulding plant in the UAE (SAR-equivalent) has a documented normal scrap rate of 2% of output for a particular bottle cap product line, based on a 3-year historical baseline excluding known abnormal events. A three-day machine breakdown pushes scrap for that batch to 11% of the 500,000 units scheduled (i.e. 55,000 units scrapped versus a normal expectation of 10,000 units at 2%), an abnormal excess of 45,000 units (9 percentage points). The full cost of the batch's material, labour and variable overhead is SAR 8.00/unit; the normal-rate scrap of 10,000 units (SAR 80,000 of cost) remains absorbed into the cost of good units produced, while the abnormal excess of 45,000 units represents SAR 360,000 of cost (45,000 x SAR 8.00), which is expensed immediately rather than absorbed into inventory. Fixed overhead cost of the three idle production days (machine downtime) attributable to the breakdown, calculated using the plant's normal fixed overhead absorption rate, amounts to a further SAR 15,000 and is treated the same way as part of the abnormal cost pool, giving a total abnormal charge of SAR 375,000. Normal scrap (2%, 10,000 units) - no separate entry; its cost of SAR 80,000 remains absorbed within: Dr Finished goods inventory / Cr Work in progress (net of normal scrap, standard costing convention). Abnormal scrap and idle cost recognition: Dr Cost of sales (abnormal waste and idle capacity) 375,000 / Cr Work in progress 360,000 / Cr Manufacturing overhead control 15,000 - removing the abnormal cost from inventory and expensing it in the period incurred, distinct from the normal scrap cost that remains in inventory.
Professional judgment
Setting the normal-loss benchmark is the foundational judgment: it should be based on engineering specifications or a representative multi-period historical average that strips out known abnormal events, not simply last year's actual rate (which could itself already include undetected abnormal waste, perpetuating the error). Distinguishing an 'abnormal' event from ordinary production variability is the second key judgment - a short, discrete, identifiable cause (a specific breakdown, a specific quality failure, a strike) supports abnormal classification, whereas gradual, unexplained drift in scrap rates across many batches is harder to characterize as abnormal and may instead indicate the normal-loss benchmark itself needs revisiting. A third judgment concerns measuring the cost of the abnormal portion - using full absorbed cost (including a share of fixed overhead) versus only variable/incremental cost can produce different abnormal-cost figures, and the costing system's normal costing convention should be applied consistently period to period. This issue should be assessed together with, but kept conceptually separate from, the normal-capacity denominator judgment (addressed separately): normal-capacity absorption concerns how fixed overhead is spread over good output, while this issue concerns whether wastage/idle time itself is normal or abnormal in nature.
