Why it matters

When a customer pays for tooling, the treatment depends on who controls it: tooling transferred to the customer may be a separate performance obligation (or not distinct, deferring the payment over production), while tooling the factory keeps and controls is its own asset with the funding treated as advance consideration. Getting this wrong either overstates current-period revenue by front-loading a tooling fee that should be spread over years of production, or misstates the balance sheet by capitalizing an asset the factory does not actually control - both are common structuring points in contract manufacturing (cosmetics, packaging, food private label) that auditors and regulators scrutinize.

Diagnostic questions

Who holds legal title to the tooling under the supply agreement, and does operational reality (tool stays at the factory, factory schedules its maintenance) match or contradict the stated title clause? Can the factory use the tooling for other customers, or is it contractually and practically restricted to the funding customer? Is the customer-funded amount a distinct performance obligation recognized on transfer, or non-distinct consideration deferred over the production period?

Recognition

  1. Determine legal and practical control of the tooling: review the contract for title-transfer clauses, but also test operational substance - can the factory physically relocate, sell, or use the tooling for other customers, or is it contractually and practically restricted to the funding customer's production?
  2. If control of the tooling transfers to the customer, assess whether the tooling is a distinct performance obligation - distinct if the customer can benefit from the tooling on its own or with readily available resources, and it is separately identifiable from the promise to manufacture and supply products.
  3. If distinct, recognize the tooling fee as revenue when control of the tooling transfers to the customer (which may be at a point in time, e.g. on completion/approval of the mold).
  4. If not distinct (the tooling is simply a cost of being able to supply the parts and has no standalone value to the customer separate from the supply arrangement), treat the tooling payment as part of the transaction price for the combined performance obligation and recognize it over the pattern of transfer of the manufactured units (e.g. per unit produced/shipped).
  5. If the factory retains control of the tooling (used to produce for this and potentially other customers, factory decides on replacement/disposal), capitalize the tooling as the factory's own PP&E at cost and treat any customer funding received as a contract liability/advance consideration, recognized as the related units are produced and sold, not as immediate revenue.
  6. Maintain a tooling register cross-referenced to each contract's ownership clause, and reassess the classification if contract terms are renegotiated (e.g. ownership clause changes, or the customer requests exclusivity/relocation of a previously shared tool).

القياس

Measurement

Basis: factory-controlled tooling is measured at cost (purchase price plus directly attributable costs to bring it to working condition) as PP&E; customer funding received for a non-distinct promise is measured as part of the transaction price and deferred as a contract liability. Included in tooling cost (if factory-controlled): design, materials, direct labour, and testing/approval costs necessary to make the tool operational; included in transaction price (if non-distinct): the full amount billed to the customer for the tooling. Excluded: if control has genuinely transferred to the customer and the tooling is distinct, the tool itself is not recognized as the factory's asset at all (it may still be physically held, disclosed as held on behalf of the customer). Subsequent measurement / re-measurement trigger: factory-controlled tooling is depreciated over units produced or contract life, whichever best reflects the pattern of consumption, and is tested for impairment if a customer contract is terminated early or volumes fall materially short of the units assumed; deferred tooling revenue recognition patterns should be revisited if actual production volumes diverge materially from the original estimate used to set the per-unit recognition rate.

Presentation & disclosure

Accounting policy describing how the entity determines control and distinctness for customer-funded tooling arrangements; tooling recognized as the factory's own PP&E disclosed within the relevant asset class, with its own depreciation policy/useful life basis stated; contract liabilities relating to tooling funding disclosed within contract balances, showing amounts recognized in revenue during the period from opening contract liability balances; tooling registers maintained (though not necessarily a public disclosure) that reconcile contractual ownership clauses to accounting treatment, available for audit; disclosure of significant judgments made in determining whether tooling is a distinct performance obligation, where material to the financial statements.

Common mistakes

  • Recognizing tooling billings as immediate revenue by default without analyzing whether the promise is distinct from the supply arrangement
  • capitalizing molds that are legally and practically owned/controlled by the customer as the factory'
  • s own PP&
  • E
  • continuing to recognize tooling revenue on a straight-line time basis when the appropriate pattern is units produced/shipped (or vice versa), misaligning revenue with actual consumption
  • losing track of contractual ownership at contract end, leaving customer-owned tools on the factory floor without formal handover, storage billing, or derecognition
  • failing to reassess classification when a contract is renegotiated to grant the customer exclusivity or relocation rights, which can change a factory-controlled asset into a customer-controlled one.

Simple example

A packaging plant in Riyadh (SAR) bills a beverage brand SAR 400,000 for dedicated bottle molds. The contract states the brand will own the molds, but the molds are custom-built exclusively for this brand's bottle shape, cannot be used for any other customer, and remain physically installed at the factory for the duration of the five-year supply agreement, which is expected to produce 8,000,000 bottles. Management concludes the tooling promise is not distinct from the supply of bottles because the mold has no standalone utility to the brand separate from the factory's manufacturing service, so the SAR 400,000 is included in the transaction price and recognized as bottles are produced and shipped (SAR 0.05 per bottle over 8,000,000 bottles). On invoicing the tooling fee: Dr Accounts receivable 400,000 / Cr Contract liability - tooling (deferred revenue) 400,000. As bottles are produced and shipped, e.g. 1,000,000 bottles in the first year: Dr Contract liability - tooling 50,000 / Cr Revenue 50,000 (SAR 400,000 / 8,000,000 bottles x 1,000,000 bottles), recognized alongside the normal product revenue and cost of sales entries for the bottles themselves.

Professional judgment

Control and distinctness analysis is genuinely contract-specific and cannot be defaulted to a house policy: legal title clauses often state the customer 'owns' the tooling for negotiating-leverage or intellectual-property-protection reasons, while operational reality (tool stays at the factory, factory schedules its maintenance and replacement, customer cannot physically remove it without disrupting supply) may point to factory control. Key factors driving the judgment include: physical location and relocation rights, who bears risk of loss/damage and insures the tool, whether the tool is usable for other customers' products (a strong indicator against distinctness/customer exclusivity), how the tooling charge is priced (a separately negotiated lump sum suggests distinctness; an amount folded into unit pricing suggests it is not distinct), and contract-end provisions (return, destruction, or continued use). Because these facts can point in different directions within the same contract, the conclusion should be documented contract-by-contract rather than applied as a blanket industry assumption, and revisited if the operational facts diverge from the original assessment.
