Why it matters

When payment and delivery timing diverge by more than roughly a year, the contract may effectively contain a loan even though no interest is separately stated: an upfront-paid multi-year deal means the customer is financing the vendor, generating interest expense and pushing recognized revenue above the cash received, while an extended payment plan means the vendor is financing the customer, generating interest income and reducing recognized revenue below the invoiced amount. Ignoring this analysis on large enterprise deals misstates both revenue and finance income/expense, and materially distorts trends when a company's mix of upfront versus extended-term deals shifts.

Diagnostic questions

For material contracts, does the gap between the timing of payment and the timing of performance exceed the one-year practical expedient threshold? Where the gap exceeds one year, is the difference driven by financing rather than by another commercial reason, such as a security deposit or protection against non-performance? Is the discount rate used the rate that would apply in a separate financing transaction between the entity and that specific customer, rather than a generic corporate borrowing rate?

Recognition

  1. For each material contract, compare the timing of payment to the timing of performance (delivery of access/service).
  2. Apply the one-year practical expedient: if the gap between payment and performance is expected to be one year or less, skip the financing component analysis entirely regardless of direction.
  3. Where the gap exceeds one year, determine whether the difference in timing is a significant financing component in substance, or whether it exists for another commercial reason (e.g., protection against the other party failing to complete some or all of its obligations, or a substantive reason unrelated to providing finance).
  4. If a significant financing component exists, adjust the promised consideration to reflect the price the customer would have paid in cash at the point of transfer of goods or services (the cash selling price), recognizing revenue at that adjusted amount.
  5. Recognize the difference between the adjusted transaction price and the nominal amount as interest income (customer paid early, entity received financing) or interest expense (customer pays late, entity extended financing) over the financing period, separately from revenue.
  6. Reassess new contracts prospectively as payment term negotiations evolve; do not apply the expedient to a population of contracts that individually or collectively have terms materially exceeding one year just because most contracts in the portfolio are short.

القياس

Measurement

Determine the discount rate as the rate that would be reflected in a separate financing transaction between the entity and the customer at contract inception, reflecting the customer's specific credit characteristics and any collateral or security provided, not a generic corporate borrowing rate. Apply this rate to derive the cash selling price (present value of the promised consideration) and unwind the resulting discount as interest income or expense using the effective interest method over the financing period. Reassess the discount rate only at contract inception (not subsequently, absent a modification), consistent with the general principle that revenue transaction price adjustments for financing are locked in at contract inception.

Presentation & disclosure

Disclose: the accounting policy for identifying and measuring significant financing components in contracts with extended or accelerated payment terms; interest income or interest expense arising from financing components presented separately from revenue (typically within finance income/costs, not revenue); the discount rate(s) applied and the basis for determining them; confirmation of whether and how the one-year practical expedient was applied across the contract portfolio; the nature of contracts (upfront-paid versus extended-payment) giving rise to financing components.

Common mistakes

  • Ignoring the financing component analysis entirely for large multi-year prepaid deals, recognizing the full nominal cash amount as revenue with no interest expense separation
  • conversely, failing to recognize interest income on extended payment plans exceeding a year and instead recognizing the full nominal receivable as revenue at contract inception
  • applying financing treatment mechanically to any gap exceeding a year without assessing whether the gap exists for a substantive non-financing reason (e.g., performance milestone protection)
  • using a generic corporate cost-of-debt rate instead of a rate reflecting the specific customer'
  • s credit risk
  • failing to reassess the practical expedient'
  • s applicability as the portfolio'
  • s typical payment terms lengthen over time (e.g., as the company moves upmarket to larger enterprise deals).

Simple example

An enterprise customer pays a 3-year, SAR 360,000 platform access contract fully upfront (access delivered evenly over 36 months), while a comparable customer would pay SAR 396,000 if billed over the same 3 years in arrears; the SAR 36,000 difference reflects an imputed financing rate of approximately 3.3% per year, meaning the entity is effectively borrowing from the customer.
Journal entry at contract inception (cash received upfront):
Dr Cash 360,000
Cr Contract liability (deferred revenue) 360,000

As interest accrues on the contract liability over the 3-year term (approximately SAR 12,000 per year, unwinding via the effective interest method):
Dr Interest expense (P&L, finance costs) 12,000
Cr Contract liability (deferred revenue) 12,000

Revenue is recognized from the growing contract liability balance (SAR 360,000 plus accreted interest) as access is delivered straight-line over 36 months, so cumulative revenue recognized over the contract term totals approximately SAR 396,000 rather than SAR 360,000, the extra SAR 36,000 reflects the financing benefit the customer effectively provided by paying early.

Professional judgment

Determining whether a timing gap between payment and performance is financing in substance, versus existing for another commercial reason, is genuinely judgmental, a milestone-based payment schedule tied to acceptance testing, for instance, may create a gap exceeding a year purely as protection against non-performance rather than as financing, and should be documented as such with the underlying commercial rationale. Selecting the discount rate is a second area of judgment, particularly for customers with no observable, separately negotiated financing terms; the rate should reflect what a lender would charge that specific customer, which can be difficult to benchmark for private, unrated enterprise customers and may require reference to comparable market financing terms.
