Impairment of cost-model and owner-operated properties

IAS 36 · Impairment of Assets

Applies to: All business models

Why it matters

Cost-model investment property, hotels, schools and owner-occupied assets carry no automatic fair-value trigger, so an impairment loss can go unrecognized for years unless management proactively tests when occupancy, rates or the market deteriorate. Given the cyclicality of regional tourism and periodic hospitality oversupply, this is a recurring, often material, understatement risk that directly affects reported equity and covenant compliance.

Diagnostic questions

Which assets sit outside the fair value model (cost-model investment property, hotels, schools, owner-occupied PP&E) and therefore lack an automatic impairment trigger? Do occupancy, room-rate or rental-rate trends, or disclosed fair values below carrying amount, indicate an impairment indicator has arisen? Is the testing unit the individual asset or the appropriate cash-generating unit (e.g. a hotel with its operations), and are cash flow forecasts realistic rather than best-case? Is any impairment reversal capped at the depreciated carrying amount that would have applied had no impairment ever been recognized?

Recognition

1) Identify all assets outside the fair value model that require impairment testing: cost-model investment property, hotels, schools and other owner-occupied PP&E. 2) At each reporting date, screen for impairment indicators: sustained occupancy decline, room-rate or rental-rate pressure, adverse market evidence, disclosed fair values below carrying amount, or a broader market downturn. 3) If an indicator exists, determine the appropriate testing unit: an individual asset if it generates independent cash inflows, or a cash-generating unit (CGU) if not - a hotel is normally tested together with its operations as one CGU because rooms alone do not generate independent cash inflows. 4) Estimate the recoverable amount as the higher of fair value less costs of disposal and value in use, using realistic (not best-case) cash flow forecasts. 5) If the carrying amount exceeds the recoverable amount, recognize an impairment loss immediately in profit or loss (reducing any revaluation surplus first if the asset had been revalued). 6) At each subsequent reporting date, reassess whether indicators suggest a previously recognized impairment loss should be reversed (except for goodwill), capped at the asset's carrying amount had no impairment been recognized.

القياس

Measurement

Measurement base: recoverable amount is the higher of (a) fair value less costs of disposal, based on observable market evidence or valuation techniques, and (b) value in use, being the present value of realistic future cash flows the asset/CGU is expected to generate, discounted at a pre-tax rate reflecting current market assessments of time value of money and asset-specific risk. Cash flow forecasts must reflect the asset's current condition (excluding uncommitted future capex or restructuring) and a realistic, evidence-based recovery path rather than best-case assumptions. Subsequent measurement: the impaired asset continues to be depreciated on its (reduced) carrying amount over its remaining useful life; at each reporting date, reassess for indicators of both further impairment and reversal, with any reversal capped at the depreciated carrying amount that would have applied had no impairment ever been recognized.

Presentation & disclosure

Disclose the impairment loss (and any reversal) by class of asset and where recognized in profit or loss; disclose the events and circumstances (occupancy/rate trends, market conditions) leading to the impairment; disclose whether recoverable amount is fair value less costs of disposal or value in use, and the key assumptions (discount rate, occupancy/rate recovery path, terminal growth) with sensitivity where reasonably possible changes would eliminate headroom; disclose the CGU composition where relevant; disclose the carrying amount that would have applied absent impairment when a reversal is recognized.

Common mistakes

  • Disclosing a fair value for cost-model investment property that is below carrying amount while recognizing no impairment - a direct contradiction that auditors and regulators flag
  • building hotel recovery forecasts that assume an unrealistic, immediate return to pre-downturn peak occupancy and rates instead of a phased recovery
  • testing an individual hotel asset (e.g., the building alone) in isolation instead of the CGU including its operations
  • reversing impairment beyond the depreciated cost cap that would have applied had no impairment been recognized
  • failing to re-test at each reporting date once an indicator has been identified in a prior period, assuming the earlier test remains valid.

Simple example

Scenario: A cost-model hotel CGU (building, FF&E and related operations) has a carrying amount of SAR 220,000,000. After two consecutive weak tourism seasons, occupancy has fallen and disclosed fair value in the notes is below carrying amount - an impairment indicator. Value in use, based on a realistic gradual occupancy recovery over 4 years (not an immediate return to peak), is calculated at SAR 185,000,000; fair value less costs of disposal is estimated at SAR 178,000,000. Recoverable amount is the higher, SAR 185,000,000.
Impairment loss = SAR 220,000,000 - SAR 185,000,000 = SAR 35,000,000.
Journal entry:
Dr Impairment loss (profit or loss) 35,000,000
Cr Accumulated impairment - hotel CGU (building/FF&E) 35,000,000
Two years later, occupancy recovers faster than forecast and recoverable amount rises to SAR 205,000,000. Since the asset is carried at cost less depreciation and impairment, the carrying amount had no impairment been recognized (say SAR 200,000,000 after normal depreciation) caps the reversal:
Dr Accumulated impairment 15,000,000
Cr Reversal of impairment loss (profit or loss) 15,000,000
(reversal limited to SAR 200,000,000 depreciated-cost cap, not the full SAR 35,000,000 originally impaired).

Professional judgment

The central judgment is forecasting a realistic recovery path in cyclical tourism and education markets: management's cash flow projections should be benchmarked against historical performance, comparable market data and third-party industry forecasts rather than internal budgets that assume a rapid return to peak performance. CGU identification is a second key judgment - determining the lowest level of asset grouping that generates largely independent cash inflows (typically the whole hotel or school operation, not individual rooms or buildings), which materially affects whether impairment indicators trigger a loss. Discount rate selection (reflecting current market assessments of the time value of money and asset-specific risk) and the treatment of general capex/restructuring in value-in-use forecasts (excluded under IAS 36) are further areas requiring documented, evidence-based judgment.
