Deferred tax asset recognition on accumulated tax losses

IAS 12 · ضرائب الدخلIAS 12 · Income Taxes

Why it matters

High-growth SaaS companies frequently accumulate significant tax losses while investing ahead of revenue, and a deferred tax asset for those losses can only be recognized to the extent it is probable that sufficient future taxable profit will be available to utilize them before they expire; this judgment is often highly uncertain for pre-profitability entities, and swinging between recognizing and derecognizing a large deferred tax asset can materially move reported net income even though nothing about the underlying cash tax position has changed.

Diagnostic questions

Is there convincing forecast evidence, such as an approved multi-year business plan with contracted revenue growth, supporting probable future taxable profit? Do the accumulated tax losses expire under local tax rules before they can realistically be utilized against that forecast profit? Is the entity's tax status (income tax, zakat, or mixed regime) correctly identified as the basis for determining which portion of losses can generate a deferred tax asset?

Recognition

  1. Determine the amount of unused tax losses available and their expiry profile under the applicable tax jurisdiction's rules, since losses that expire soon are inherently less likely to be utilizable than those with no expiry or a long carryforward window.
  2. Assess whether it is probable that the entity will have sufficient future taxable profit against which the unused losses can be utilized, considering available evidence such as an approved business plan or budget, the existence of taxable temporary differences that will reverse in the right periods, and the entity's own history of recent losses versus a credible path to profitability.
  3. Where the entity has a recent history of losses, treat this as strong evidence that a deferred tax asset should not be recognized unless there is convincing other evidence of sufficient future taxable profit (e.g., a specific identifiable, non-recurring cause of past losses that has clearly been resolved, or firm contracted revenue growth).
  4. Recognize a deferred tax asset only for the portion of losses that is probable to be utilized within a supportable forecast horizon, not the full accumulated loss balance, leaving the remainder unrecognized.
  5. Reassess the probability judgment at every reporting date, since forecasts, business performance, and the remaining time to loss expiry all change period to period, and adjust the recognized deferred tax asset (up or down) accordingly, recognizing the movement in profit or loss (or other comprehensive income/equity, if related to items originally recognized there).
  6. Derecognize (or reduce) a previously recognized deferred tax asset promptly once it is no longer probable that sufficient future taxable profit will be available, rather than waiting for a subsequent, larger correction.

القياس

Measurement

Measure the deferred tax asset using enacted or substantively enacted tax rates and rules expected to apply in the period(s) the asset is expected to be realized, not the current period's rate if a change is already substantively enacted for future periods. Do not discount the deferred tax asset to present value. Base the recognized amount on a supportable, board-approved forecast of future taxable profits (not merely accounting profits, since permanent and temporary differences can cause the two to diverge), capped at the portion of losses expected to be utilized within a credible forecast horizon before any expire.

Presentation & disclosure

Disclose: the amount of unused tax losses for which no deferred tax asset has been recognized, and their expiry profile if applicable; the amount and nature of the judgment supporting any recognized deferred tax asset on losses, including the key evidence relied upon (approved forecasts, taxable temporary differences, resolved one-off causes of past losses); the tax rates used to measure the recognized asset; significant changes in the recognized deferred tax asset during the period and the reasons, distinguishing movements arising from a change in probability assessment from those arising from actual loss utilization.

Common mistakes

  • Recognizing a deferred tax asset for the full accumulated loss balance based on optimistic, unapproved management projections rather than a board-approved forecast supported by credible evidence
  • ignoring a recent history of losses as strong negative evidence and recognizing an asset anyway based solely on aspirational future growth
  • failing to derecognize or reduce a previously recognized deferred tax asset promptly when growth plans are delayed or a forecast is missed, allowing the asset to become stale
  • using the current period'
  • s tax rate to measure the asset when a substantively enacted future rate change is already known
  • recognizing losses that will expire before the forecast horizon in which taxable profits are expected to materialize.

Simple example

A SaaS entity has accumulated tax losses of SAR 8,000,000, with no near-term expiry under local tax rules. Based on an approved three-year business plan showing a credible return to taxable profit driven by contracted enterprise revenue growth, management concludes it is probable that SAR 5,000,000 of losses will be utilized within the forecast horizon, leaving SAR 3,000,000 unrecognized as insufficiently probable. Applying a 20% enacted tax rate, the deferred tax asset recognized is SAR 1,000,000 (5,000,000 x 20%).
Journal entry to recognize the deferred tax asset:
Dr Deferred tax asset 1,000,000
Cr Deferred tax income (P&L) 1,000,000

In a later period, if the approved plan is missed and management concludes it is no longer probable that the full SAR 5,000,000 of losses will be utilized (say, only SAR 2,000,000 remains probable), the asset is reduced:
Dr Deferred tax expense (P&L) 600,000
Cr Deferred tax asset 600,000
(reducing the deferred tax asset from SAR 1,000,000 to SAR 400,000, i.e., 2,000,000 x 20%).

Professional judgment

The probability assessment for future taxable profit in a loss-making, high-growth entity is one of the most judgmental areas of SaaS tax accounting: a recent history of losses is strong evidence against recognition, and overcoming that evidence requires convincing, specific, forward-looking support (an approved plan grounded in contracted or highly visible revenue, not general market optimism) rather than a generic growth narrative. Preparers should stay general about how much future profit is 'enough' and over what horizon, since there is no fixed rule beyond the overarching probable threshold, and should revisit the assessment every reporting period rather than treating an initial recognition decision as a one-time judgment; entities should also be cautious not to import precise-sounding rules of thumb (e.g., a fixed number of years of forecast) that are not actually prescribed by the standard.
