Seasonal impairment indicators

Why it matters

A single weak season is normal for resorts, Hajj/Umrah-dependent hotels, and summer destinations, so testing for impairment every time occupancy dips would produce noisy, misleading write-downs; but management must still distinguish normal cyclicality from a genuine, sustained decline in the underlying business case, since missing a real impairment indicator overstates carrying value and misleads investors and lenders.

Diagnostic questions

Has occupancy or RevPAR for a specific property been below its budget or original business case for a sustained period, rather than reflecting one weak season within an otherwise normal seasonal pattern? Are there external indicators, new competing supply, shifting demand, or regulatory changes to Hajj/Umrah quotas, pointing to a decline that is more than temporary? Has the correct cash-generating unit (single property vs. group of properties) been used, and does the value-in-use model reflect the property's actual seasonal cash flow pattern rather than a smoothed annual average?

Recognition

  1. At each reporting date, assess whether any internal indicators (sustained occupancy/RevPAR shortfall vs. budget or business case, physical damage, plans to restructure/close) or external indicators (new competing supply, demand shifts, adverse regulatory changes to Hajj/Umrah quotas, rising discount rates) exist.
  2. Distinguish a single below-average season that fits within the property's normal, budgeted seasonal cycle (not an indicator) from a sustained multi-period shortfall against the original business case (an indicator).
  3. If an indicator is identified, define the cash-generating unit (CGU) - typically the individual property/outlet, unless properties are so integrated that independent cash inflows cannot be identified separately.
  4. Estimate the recoverable amount of the CGU as the higher of fair value less costs of disposal and value in use.
  5. Build the value-in-use cash flow projection using a normalized seasonal pattern (a full seasonal cycle of realistic occupancy and rate assumptions), not the worst month or worst year in isolation.
  6. Compare recoverable amount to carrying amount; recognize an impairment loss for any excess of carrying amount over recoverable amount, allocated first to goodwill (if any) then pro-rata to other assets in the CGU.
  7. Document the indicator assessment even in years when no formal test is triggered, to support the conclusion that no indicator existed.

القياس

Measurement

Recoverable amount = higher of (a) fair value less costs of disposal, typically derived from comparable transactions or capitalization of normalized earnings, and (b) value in use, being the present value of projected future cash flows from continuing use, discounted at a pre-tax rate reflecting current market assessments of the time value of money and asset-specific risks. Cash flow projections should reflect a full seasonal cycle (blending peak and trough periods consistent with the property's normal pattern) and management's most recent budgets/forecasts extrapolated on a reasonable, consistent long-term growth assumption; test at the CGU level, and reassess useful lives/residual values of major components if the impairment review reveals they are no longer appropriate.

Presentation & disclosure

Identify each CGU (or group of CGUs) tested and whether an impairment loss (or reversal) was recognized; disclose key assumptions used (occupancy/RevPAR, ADR, discount rate, growth rate) and the basis for determining their values; disclose a sensitivity analysis showing the change needed in a key assumption for recoverable amount to equal carrying amount, where the estimate is sensitive; disclose the amount and line item of any impairment loss/reversal recognized in profit or loss; disclose the events and circumstances that led to recognition or reversal.

Common mistakes

  • Triggering a full impairment test every time a single season underperforms, without checking whether it is within normal seasonal variation
  • using the worst recent month or single trough year'
  • s cash flows as the entire value-in-use projection instead of a normalized seasonal cycle
  • testing at an overly aggregated level (e.g., a whole regional portfolio) that masks one genuinely underperforming property
  • ignoring external indicators like new competing supply or Hajj/Umrah quota changes that management is aware of but has not formally assessed
  • failing to reverse a previously recognized impairment loss (other than goodwill) when the recoverable amount subsequently increases.

Simple example

A Red Sea resort (carrying amount SAR 180 million) budgeted 65% average annual occupancy but achieved under 45% for two consecutive years due to new competing supply - a sustained shortfall management identifies as an impairment indicator. A value-in-use model using a normalized seasonal cash flow pattern and a 12% pre-tax discount rate produces a recoverable amount of SAR 155 million.
Recognition of impairment loss:
Dr Impairment loss (profit or loss) 25,000,000
Cr Accumulated impairment - Resort property, plant and equipment 25,000,000
If occupancy recovers in a later period and the recoverable amount is reassessed at SAR 168 million (still below the pre-impairment carrying amount that would have resulted absent the loss, so within the reversal ceiling), a partial reversal is recognized:
Dr Accumulated impairment - Resort property, plant and equipment 13,000,000
Cr Impairment reversal (profit or loss) 13,000,000

Professional judgment

The central judgment is distinguishing normal seasonal cyclicality (no indicator) from a genuine sustained decline in the underlying business case (an indicator) - this is driven by how many seasonal cycles of shortfall have occurred, whether the cause is structural (new competing supply, permanent demand shift, quota changes) versus transient (one-off weather, temporary closure), and how the original business case/budget was set. Normalizing the seasonal cash flow projection (avoiding both cherry-picking a strong year and being unduly punitive with a single weak year) and selecting a discount rate and terminal growth assumption appropriate to a structurally cyclical asset both require significant judgment and should be applied consistently period to period.
