Deferred tax on fleet and provisions

Why it matters

Differences between tax depreciation rates on vehicles/vessels and their accounting useful lives, plus timing differences on claims provisions and ECL allowances, create temporary differences requiring deferred tax recognition. Ignoring deferred tax (e.g. assuming Zakat exemption applies to the whole entity without checking) misstates the tax expense/liability and can surprise stakeholders when tax authorities assess amounts differently than assumed.

Diagnostic questions

Do tax depreciation rates for vehicles and vessels differ materially from the accounting useful lives applied, creating a taxable or deductible temporary difference that needs tracking asset by asset (or by pool)? Are claims provisions and ECL allowances deductible for tax purposes only when paid or written off rather than when accrued, and is the resulting deferred tax asset/liability recognized accordingly? Where tax losses exist, is there convincing evidence of future taxable profit against which they can realistically be utilized, and has the analysis correctly scoped out any Zakat-only portion of the tax regime?

Recognition

1) Compare the tax base of each fleet asset (based on tax depreciation rules) to its accounting carrying amount to identify taxable or deductible temporary differences. 2) Identify timing differences where expenses are recognized for accounting purposes (claims provisions, ECL allowances) before they are tax-deductible (typically only on payment/write-off). 3) Determine the applicable tax regime for the entity (income tax, Zakat, or a mixed regime based on ownership structure) since deferred tax under IAS 12 applies only to the income-tax-exposed portion; Zakat itself is outside IAS 12's scope. 4) Recognize deferred tax liabilities for taxable temporary differences and deferred tax assets for deductible temporary differences and unused tax losses, but only to the extent future taxable profit is probable. 5) Reassess the recoverability of deferred tax assets (especially tax losses) at each reporting date against updated profit forecasts.

القياس

Measurement

Measure deferred tax using tax rates (and tax laws) that have been enacted or substantively enacted by the reporting date and are expected to apply when the temporary difference reverses. Do not discount deferred tax balances. For entities under a mixed Zakat/tax regime, scope only the income-tax-exposed shareholders' portion into the IAS 12 deferred tax computation; the Zakat-exposed portion is accounted for as a current expense, not deferred tax.

Presentation & disclosure

Disclose: (1) the components of deferred tax assets and liabilities (fleet depreciation differences, provisions, tax losses); (2) unrecognized deferred tax assets and the reason for non-recognition; (3) a reconciliation of the effective tax rate to the applicable statutory rate; (4) the split between Zakat and income tax charges where a mixed regime applies; (5) movements in deferred tax balances during the period.

Common mistakes

  • Ignoring deferred tax on fleet assets because Zakat rather than income tax applies to the entity, without checking whether income tax or a mixed Zakat/tax regime actually applies to relevant shareholders/entities (e.g. foreign-owned shares)
  • recognizing deferred tax assets on tax losses without a realistic forecast of future taxable profit
  • using the current tax rate instead of the rate expected to apply on reversal if a rate change has been substantively enacted
  • failing to identify deferred tax on non-fleet timing differences (claims provisions, ECL) because attention is focused only on fleet depreciation.

Simple example

A logistics company depreciates trucks over 8 years for accounting purposes (annual depreciation SAR 100,000 on a SAR 800,000 fleet) but claims tax depreciation over 5 years (annual tax depreciation SAR 160,000), creating an annual taxable temporary difference of SAR 60,000. At a 20% applicable tax rate, this creates a deferred tax liability of SAR 12,000 in year one. Journal entry: Dr Income tax expense (deferred) 12,000 / Cr Deferred tax liability 12,000. Separately, a SAR 180,000 cargo claims provision (not yet tax-deductible until paid) creates a deductible temporary difference; if future taxable profit is probable: Dr Deferred tax asset 36,000 (180,000 x 20%) / Cr Income tax expense (deferred) 36,000.

Professional judgment

Assessing the probability of future taxable profit to support deferred tax asset recognition, and correctly scoping IAS 12 versus Zakat treatment for mixed-ownership entities, both require judgment specific to the entity's shareholder structure and profit forecasts. Judgment is also needed on whether tax depreciation rates and useful life assumptions are likely to remain stable, since regulatory changes to accelerated depreciation incentives can alter the temporary difference profile.
