Why it matters

Mid-term change orders that add lanes, adjust rates, or extend the scope of an existing multi-year freight or logistics services contract must be evaluated to determine whether they create a separate contract, a prospective modification, or a cumulative catch-up adjustment, each producing a different revenue recognition outcome. Defaulting to the wrong treatment can understate or overstate current-period revenue and misstate the transaction price allocated to remaining performance obligations.

Diagnostic questions

Does the change order add distinct goods or services priced at (or approximating) their standalone selling price, such that it should be accounted for as a separate contract with no effect on the original arrangement? If not a separate contract, are the remaining services to be provided distinct from those already delivered, supporting prospective reallocation of the remaining transaction price, or does the modification simply adjust the price of a single ongoing performance obligation, requiring a cumulative catch-up adjustment to revenue already recognized? Has the correct treatment been applied consistently across similar change orders within the same contract?

Recognition

1) Determine whether the modification adds distinct goods/services priced at their standalone selling price, if so, account for it as a separate contract with no effect on the original contract's accounting. 2) If not a separate contract, assess whether the remaining goods/services to be provided are distinct from those already transferred: if distinct, account for the modification prospectively (terminate the original contract and create a new one combining the unfulfilled part of the old contract with the new promises, reallocating the remaining transaction price). 3) If the remaining goods/services are not distinct from those already delivered (i.e. they are part of a single performance obligation partially satisfied, such as an ongoing multi-year logistics management service), account for the modification as if it were part of the original contract, recognizing a cumulative catch-up adjustment to revenue already recognized. 4) Reassess the standalone selling price for any newly added scope, especially where the negotiated rate reflects the existing relationship rather than a fresh market rate.

القياس

Measurement

For prospective modifications, reallocate the remaining (unrecognized) transaction price plus any additional consideration across the remaining performance obligations (both those from the original contract not yet satisfied and any new distinct ones), without adjusting revenue already recognized. For cumulative catch-up modifications, recompute the total transaction price and the overall percentage/amount of revenue that should have been recognized to date under the modified terms, and recognize the resulting adjustment (increase or decrease) immediately in the period of modification.

Presentation & disclosure

Disclose: (1) significant contract modifications during the period and the accounting treatment applied (separate contract, prospective, or cumulative catch-up); (2) the impact on current-period revenue where a cumulative catch-up adjustment is material; (3) the judgment applied in determining whether modified scope is distinct; (4) any change in the transaction price allocated to remaining performance obligations as a result of the modification.

Common mistakes

  • Treating every rate change as a simple prospective adjustment without assessing whether it relates to services already partly delivered under a single performance obligation, understating or overstating current-period revenue as a result
  • failing to reassess standalone selling price when scope is added at a discounted rate reflecting the existing relationship rather than a market rate, potentially masking a material right or discount that should be separately accounted for
  • applying cumulative catch-up mechanics to a modification that actually qualifies as a separate contract (no adjustment to the original contract needed).

Simple example

A 3-year logistics management contract recognized as a single performance obligation over time (original monthly fee SAR 1,000,000, 24 months elapsed of 36, cumulative revenue recognized SAR 24,000,000) is modified in year 2 to reduce the monthly fee to SAR 850,000 effective retroactively from a rate renegotiation, because the remaining services are not distinct from those already delivered. Recomputed total contract revenue under the new terms: 24 months x SAR 850,000 (retroactive) + 12 months x SAR 850,000 (remaining) = SAR 30,600,000 total, of which SAR 20,400,000 should have been recognized for the 24 months already elapsed (24 x 850,000). Journal entry for the cumulative catch-up: Dr Revenue (cumulative catch-up adjustment) 3,600,000 (24,000,000 - 20,400,000) / Cr Contract liability (or refund liability) 3,600,000, reducing current-period revenue to reflect the renegotiated rate applied retroactively from contract inception of the modification.

Professional judgment

Determining whether added scope is distinct and priced at standalone selling price, and whether remaining services under an existing single performance obligation are distinct from those already delivered, are significant judgments driving materially different accounting outcomes (immediate separate-contract treatment vs. prospective vs. cumulative catch-up). Judgment is also needed on whether a rate change genuinely applies retroactively (supporting cumulative catch-up) or only prospectively from the modification date (supporting prospective treatment), which depends on the precise wording of the amendment.
