Why it matters

Getting this classification wrong either overstates the developer's PP&E and depreciation charge on infrastructure it never intended to keep, or triggers a spurious "loss on disposal" for what was always meant to be a shared inventory cost absorbed into unit selling prices, either error misstates gross margin and the balance sheet for a cost every master-planned project incurs.

Diagnostic questions

Was the infrastructure cost accumulated as a shared development cost within inventory, or was it incorrectly capitalized separately as PP&E? Is handover to the municipality a condition precedent to obtaining occupancy or completion certificates, making it an unavoidable development cost rather than a discretionary transfer? Is the shared infrastructure cost allocated across all benefiting units/phases on a systematic basis (e.g. saleable area), consistent with other common costs? Has any related government grant or cost reimbursement been accounted for as a reduction of the related cost rather than netted against revenue?

Recognition

1) Establish at the outset whether the infrastructure is built to benefit the developer's own saleable units/plots (a shared development cost) or is a genuinely separate self-constructed asset the developer intended to keep and use. 2) If it is a shared development cost, capitalize it within development work-in-progress/inventory from the start, not as PP&E. 3) Confirm whether handover to the municipality is a condition precedent to occupancy/completion certificates, if so, treat it as an unavoidable, planned cost of unlocking the sale of units, not a discretionary transfer of an owned asset. 4) Allocate the shared infrastructure cost across all benefiting units/phases on a systematic and rational basis (e.g. saleable area) consistent with other common costs. 5) As units transfer to buyers, recognize the allocated share of infrastructure cost through cost of sales like any other inventory cost component; the handover itself is not a separate accounting event. 6) Only if infrastructure was incorrectly or deliberately capitalized as PP&E should a derecognition entry be considered on handover, with any shortfall between carrying amount and consideration received (usually nil) charged to profit or loss. 7) If a government grant or cost reimbursement is received in connection with the infrastructure, account for it under IAS 20, generally as a reduction of the related cost or deferred income recognized systematically.

القياس

Measurement

Measure and allocate common infrastructure cost across benefiting units on a systematic and rational basis consistent with the treatment applied to other shared development costs (typically relative saleable area or relative sales value); the infrastructure cost is not separately depreciated as PP&E once classified as a shared inventory cost, since it flows to cost of sales as units are delivered rather than through a depreciation charge. Where infrastructure is genuinely retained and used by the developer beyond the units being sold, measure it as PP&E at cost and depreciate over its useful life until transfer.

Presentation & disclosure

Disclose the nature and amount of infrastructure transferred at no consideration where material; the accounting policy applied to shared development costs feeding inventory and the allocation basis used; any government grant or reimbursement received in connection with infrastructure and how it was accounted for; whether any infrastructure remains capitalized as PP&E pending future transfer.

Common mistakes

  • Capitalizing municipal infrastructure as the developer'
  • s own PP&
  • E and depreciating it despite an obligation to transfer it at completion
  • failing to allocate shared infrastructure cost across all benefiting phases, distorting per-unit cost of sales (front-loading or back-loading margin)
  • recognizing a spurious loss on "
  • disposal"
  • of infrastructure that was always a shared inventory cost rather than a separately owned asset
  • netting a government cost reimbursement against revenue instead of accounting for it as a grant against the related cost
  • not revisiting the cost allocation when phase boundaries or saleable areas change during the project.

Simple example

A master developer spends SAR 12,000,000 on access roads and drainage required by the municipality before occupancy certificates are issued for Phase 1 (200 units, total saleable area 40,000 sqm). This cost is accumulated as shared development cost within inventory and allocated across all plots in the phase on a per-square-metre basis (SAR 300/sqm).
Journal entry when infrastructure costs are incurred:
Dr Development work-in-progress (inventory) 12,000,000
  Cr Cash / payables - contractors 12,000,000
As each unit is sold and transferred (e.g. a 200 sqm unit carrying SAR 60,000 of allocated infrastructure cost among its total cost), the allocated cost flows to cost of sales:
Dr Cost of sales 60,000 (infrastructure portion, part of total unit cost)
  Cr Inventory - development work-in-progress 60,000
No separate loss or disposal entry is recognized on physical handover of the roads and drainage to the municipality, since the cost was never carried as the developer's own PP&E.

Professional judgment

The correct treatment turns on how the cost was originally capitalized and the developer's genuine intent and legal obligation from inception, which requires reviewing the underlying cost allocation policy and the development/municipal agreements rather than treating the handover in isolation as a disposal event. Grey areas include: infrastructure that partly serves the developer's own retained assets (e.g. a road also serving a retained commercial plot) requiring a split between inventory and PP&E; timing of when the obligation to transfer becomes unconditional; and whether any government cost-sharing or grant received should reduce the capitalized cost or be presented separately as other income.
