Why it matters

Most retailers sell primarily for cash or card at the point of sale, where credit risk is minimal, but many also run a wholesale, franchise or institutional channel that extends credit terms to business customers - and those trade receivables carry genuine default risk that must be provided for even before any specific customer shows signs of trouble. IFRS 9's simplified approach requires a lifetime expected credit loss allowance to be recognized from initial recognition of the receivable, which is a more forward-looking and often larger provision than the old incurred-loss model retailers may be used to. This matters commercially because wholesale/franchise receivables are often concentrated with a small number of large counterparties, so a single default can be material, and getting the provision matrix wrong either overstates receivables (if too low) or unnecessarily depresses reported profit (if too conservative without evidence).

Diagnostic questions

What proportion of sales are on credit terms to business/wholesale/franchise customers rather than cash or card retail sales? Is a provision matrix segmented by customer type and aging used, with historical loss rates adjusted for current conditions and forward-looking information? Are receivables concentrated with a small number of large wholesale or franchise customers, requiring individual rather than portfolio assessment?

Recognition

  1. Determine at inception which trade receivables fall within scope of the simplified approach (all trade receivables without a significant financing component are automatically in scope; this covers essentially all wholesale/franchise/institutional receivables).
  2. Recognize a loss allowance for lifetime expected credit losses from the moment the receivable is initially recognized (i.e., at the point of sale/invoicing), not only when a customer starts missing payments.
  3. Segment receivables into groups with shared credit risk characteristics (e.g., by customer type - franchise partner vs. institutional buyer - and by geography or industry) before applying loss rates, rather than treating all wholesale receivables as homogeneous.
  4. Reassess and update the loss allowance at each reporting date, incorporating both actual aging movements and any new forward-looking information (e.g., a large customer's deteriorating financial condition or sector-wide stress).
  5. Write off receivables (net of any allowance) when there is no reasonable expectation of recovery, while continuing enforcement activity where relevant, and distinguish write-offs from the ongoing allowance for remaining performing receivables.

القياس

Measurement

Build a provision matrix that estimates loss rates based on historical default experience for groups of receivables with similar risk characteristics and similar aging profiles, then adjust these historical rates for current conditions and reasonable and supportable forecasts of future economic conditions (e.g., sector outlook for key franchise partners, general economic indicators relevant to wholesale customers). The loss allowance equals the gross carrying amount of each aging bucket multiplied by its estimated loss rate, summed across buckets. Re-estimate loss rates periodically (at least annually) as actual loss experience emerges, since a matrix built on stale or too-generic data will not reflect the current portfolio's actual risk. For receivables from a small number of large wholesale/franchise counterparties, consider whether counterparty-specific information (not just aging) should override the matrix-based estimate.

Common mistakes

  • Applying a single blanket provision rate across both low-risk retail card receivables (which are typically settled within days by payment processors) and higher-risk wholesale/franchise receivables without any segmentation
  • not incorporating forward-looking macroeconomic or sector-specific information into historical loss rates, effectively reverting to an incurred-loss mindset
  • recognizing impairment only when a specific customer actually defaults, rather than from initial recognition of the receivable
  • failing to update the provision matrix as the wholesale customer base grows or its risk profile changes, relying on stale historical rates
  • ignoring significant concentration risk where a handful of franchise partners represent the majority of wholesale receivables, which may warrant counterparty-specific overlays beyond the matrix
  • and offsetting the loss allowance against revenue rather than recognizing it as an expense (impairment loss) with the receivable presented net of allowance on the balance sheet

Simple example

A retailer has SAR 8,000,000 of wholesale trade receivables from independent franchise partners. It builds a provision matrix segmented by aging, ranging from 1% for current receivables to 40% for balances more than 180 days past due:

Aging bucket Gross receivable (SAR) Loss rate ECL allowance (SAR)
  Current 5,800,000 1% 58,000
  1-90 days past due 1,300,000 5% 65,000
  91-180 days past due 600,000 15% 90,000
  180+ days past due 300,000 40% (rounded) 107,000
  --------------------------------------------------------------------------------
  Total 8,000,000 320,000

(The 180+ day bucket allowance is stated at SAR 107,000, a rounded application of the policy rate reflecting a partial recovery expectation on one large balance, so that the total allowance ties to the SAR 320,000 recognized; the effective blended rate across all buckets is 4% of the SAR 8,000,000 gross receivable.)

Journal entry - recognition of the ECL allowance:
Dr Expected credit loss expense (P&L) SAR 320,000
Cr Allowance for expected credit losses (contra-asset) SAR 320,000
(To recognize the lifetime ECL allowance against gross wholesale trade receivables of SAR 8,000,000, presented net in the statement of financial position at SAR 7,680,000)

The entry balances: the debit to expense and the credit to the contra-asset allowance are both SAR 320,000, and net trade receivables on the balance sheet become SAR 8,000,000 - SAR 320,000 = SAR 7,680,000.

Professional judgment

Segmenting the provision matrix appropriately requires judgment - too few segments blend dissimilar risk profiles (e.g., a well-established franchise partner with a decade of on-time payments versus a new one), while too many segments create an over-engineered model not supported by sufficient historical data. Incorporating forward-looking macroeconomic adjustments is inherently judgmental, particularly for a growing or new wholesale customer base with limited internal loss history, where management may need to rely on external benchmarks or industry data. A further judgment area is whether receivables from a small number of large, individually significant franchise/wholesale counterparties should be assessed with counterparty-specific overlays on top of (or instead of) the collective provision matrix, especially where concentration risk is high.
