Why it matters
Islamic finance products are structured as sales, leases, or partnerships rather than direct loans, so applying the legal label instead of analyzing economic substance can push a plain financing arrangement into the wrong IFRS category entirely, for example missing that a Murabaha is, in substance, a financial asset subject to full IFRS 9 SPPI/ECL treatment, or that a Musharaka may carry equity-like risk-sharing that AAOIFI-based local practice does not require the bank to confront under IFRS. Because a large share of the KSA banking market runs on Shariah-compliant products, getting the substance analysis wrong is not a niche issue but a core one.
Diagnostic questions
Setting aside the Shariah structural label, do the actual cash flows, risk exposure, and return profile of this Murabaha, Ijara, Musharaka, or Sukuk arrangement map to a financial asset, a lease, or an equity-like interest under IFRS? For a Murabaha-style arrangement, has the SPPI and business model test been applied as for a conventional loan, including calculation of an effective profit rate? For Musharaka or Mudaraba, does the bank's exposure to variable returns and residual risk support equity-method, joint-arrangement, or another classification, and has this been assessed independent of any AAOIFI-based local treatment?
Recognition
- Set aside the legal/Shariah structural label as the starting point for IFRS classification, and instead map the actual cash flows, risk exposure, and return profile of the arrangement.
- For Murabaha-style cost-plus sale financing with a fixed profit margin and determinable payment schedule, assess it against IFRS 9 as a financial asset (apply SPPI and business model tests as for a conventional loan).
- For Ijara, apply lease accounting principles (IFRS 16 concepts) to determine right-of-use/lease receivable treatment depending on whether the bank is lessor or lessee.
- For Musharaka and Mudaraba, assess control, joint control, and significant influence indicators, and the extent of variable-return and residual-risk exposure, to determine whether equity-method, joint-arrangement, or another classification applies.
- Do not rely on AAOIFI-based local Islamic finance accounting treatment as a substitute for IFRS analysis where the primary financial statements are IFRS-based; reconcile any difference explicitly.
- Document the substance-over-form analysis product by product, since similar-sounding Shariah structures can differ materially in their risk-sharing terms.
القياس
Measurement
Measure the effective profit rate on Murabaha-style financing using the same effective interest method mechanics as a conventional loan, applying it to the amortized cost of the receivable; apply IFRS 9 SPPI and ECL principles to the resulting financial asset. Measure an Ijara right-of-use asset and lease liability (or lease receivable if the bank is lessor) consistent with lease accounting measurement principles. For Musharaka/Mudaraba classified as an equity-method investment or joint arrangement, measure using the applicable consolidation/equity-method standard rather than a loan-style amortized cost model.

Common mistakes
- Applying AAOIFI-based local Islamic finance accounting treatments without reconciling to IFRS where the entity'
- s primary financial statements are IFRS-based
- treating all Islamic products as automatically off-balance-sheet or equity-like in nature without a substance analysis
- assuming a Murabaha receivable is exempt from IFRS 9 ECL because it originates from a sale contract rather than a loan agreement
- overlooking equity-like risk exposure embedded in a diminishing Musharaka that should affect classification
- applying a single accounting treatment uniformly across a product family (e.g., '
- all Ijara'
- ) without checking whether individual contract terms actually match the assumed structure.
Simple example
A bank provides SAR 2,000,000 of Murabaha financing for an equipment purchase, buying the equipment for SAR 2,000,000 and selling it to the customer for SAR 2,450,000 payable in 3 equal annual installments of SAR 816,667 (a flat/nominal mark-up of 450,000 over 3 years, but because profit accrues on the reducing balance the effective profit rate is higher than the flat rate -- solving the installment stream gives an effective profit rate of approximately 10.9%, not the roughly 7.5% flat-rate figure a simple ratio would suggest). Journal entry at inception (bank purchases the asset then immediately on-sells to the customer on deferred payment terms): Dr Murabaha receivable (financial asset) 2,450,000 Cr Inventory / asset purchased for resale 2,000,000 Cr Deferred profit (unearned) 450,000 As profit is earned over time using the effective profit rate method (approximately 10.9% on the reducing receivable balance), year 1 profit recognized is approximately SAR 217,500: Dr Deferred profit (unearned) 217,500 Cr Profit income (Murabaha) 217,500 (Profit recognized declines each year as the outstanding balance amortizes -- approximately SAR 152,400 in year 2 and SAR 80,100 in year 3 -- totaling the SAR 450,000 deferred profit over the 3 years.) Subject to entity-specific SPPI assessment of its contractual terms (including any late-payment or compensation clauses), the Murabaha receivable is generally analogous to a conventional term loan for measurement purposes and, where it qualifies for amortized cost, is subsequently measured at amortized cost and subject to IFRS 9 ECL staging.
Professional judgment
Substance-over-form analysis of hybrid Islamic finance structures, particularly diminishing Musharaka home finance and Mudaraba-based deposit products, is genuinely contentious in practice and often requires case-by-case legal and accounting analysis with no single universally accepted answer; different banks and auditors can and do reach different conclusions on economically similar structures. Because this content is Professional Judgment rather than a codified standard, treat any specific classification conclusion presented here as illustrative of the reasoning process, not as a definitive rule to apply mechanically to a real structure without independent analysis.
